Sometimes situations arise when your own funds on the card are not enough to pay for a purchase. In this case, you can apply for a credit card and use the credit limit, apply for a consumer loan, or connect an overdraft to your debit card. We will tell you what it is, what this service is for, and whether it is worth connecting in 2024.

What is an overdraft and what is it for?

Simply put, an overdraft is a type of bank loan. If you have this service connected, you can use it in case the purchase price exceeds the amount of funds available on the card.
An overdraft is automatically activated when you try to pay for a product in a store with a debit card if you do not have enough of your own funds. In this case, after making the purchase, the card balance will become negative.
The overdraft debt will be repaid after the very first deposit of money into the account.
It is worth noting that an overdraft, like a credit limit on a credit card, is revolving. You can use it again as soon as you repay the previous debt on the debit card.
Let's give a small example. For instance, you have 15,000 RUB in your debit card account. At the same time, you want to pay for a washing machine that costs 40,000 RUB.
If you have an overdraft linked to your card, you can easily pay for a purchase with the card and exceed your budget. In this case, your existing 15,000 RUB will be debited from your account, and the remaining 25,000 RUB will appear as debt.

Types of overdraft

There are generally two types of overdraft: unauthorized (or technical) and authorized:

  • An unauthorized or technical overdraft on a debit card occurs when you have spent all your funds from the account and gone into a negative balance. This can happen, for example, if a payment is processed with a delay or if the bank deducts a maintenance fee when the card balance is zero. If you go into the negative, the credit institution automatically repays the debit card debt from any funds deposited into the current account.
  • An authorized overdraft is connected with the bank's approval only after you have reviewed the terms of the agreement, which includes potential penalties for payment delays.

If you already have a debit card, you can check with a bank employee to see if you can enable an overdraft and sign an additional agreement with the credit institution.

Can an overdraft occur without enabling the service?

It can occur without enabling the service if it is a technical or unauthorized overdraft. This most often happens for two reasons:

  1. For example, a technical overdraft can occur if you try to pay for a purchase in a foreign currency at an overseas store using a Russian ruble card. In this case, debt will arise if the exchange rate of the Russian ruble drops by the time the money is debited (which can happen a couple of days later). Thus, due to the difference in currency conversion, you will go slightly into the negative, and a technical overdraft will appear on your card.
  2. Also, a technical overdraft very often occurs when a very small amount remains in the account, but the bank needs to debit a mandatory payment. For example, a fee for card maintenance or transaction alerts. In such cases, the payment will go through, but a small negative balance will form on the card. In both this and the previous case, the debt will be cleared as soon as the first transfer arrives on the card.

Advantages and Disadvantages of an Overdraft

Essentially, an overdraft, much like a credit card, acts as a safety net in case you run out of your own funds on the card. With its help, you can make it until payday or pay for an expensive purchase on credit, and then repay the debt from your own savings.
At the same time, if you have your own funds on the card, the overdraft amount will not be spent, and the bank will not charge a fee for using the credit limit.
Another advantage of an overdraft is that information about it is reported to the Credit History Bureau. This means that if you use the credit limit and repay your debts on time, your credit rating will increase. However, you should be prepared for the fact that even a slight payment delay will worsen your credit history.
The third advantage of an overdraft is that even legal entities can arrange for it. However, for businesses, this product works a bit differently. It is not linked to a debit card, but to a settlement account. In this case, the legal entity can manage a credit limit larger than the funds it actually has.
For example, at Tinkoff Bank, you can connect an overdraft to a settlement account for an amount of up to 10 million RUB for a period of up to 45 days.

An overdraft has only one disadvantage—it does not offer a grace period. As soon as your personal money runs out and you use the credit limit, the bank will start charging a fee or interest rate. That is, while a credit card has an interest-free period, an overdraft does not. Overpayment will accrue from the very first day of using the money.

How to apply for an overdraft?

First of all, you should check whether it is possible to connect an overdraft to your debit card. First, the bank may not provide this service at all. Second, you may not meet the requirements of the credit institution.
Usually, this service can be connected to the debit card where you receive your salary. If your bank's service terms do not provide for overdraft connection, you can choose another card and transfer your salary to it. To do this, you need to submit an application with the new account details to the accounting department.
To connect an overdraft, you need to submit an application directly to the bank itself. You can do this by calling the hotline, if provided by the credit institution, or at a branch with the assistance of a credit specialist.
After submitting the application, the lender will analyze your monthly deposits to the card and evaluate your credit history. Following this, a decision will be made on whether to connect the service for you and, if so, what the available limit will be.
When connecting an overdraft, we recommend paying attention to the following terms:

  1. The term of the service. It is usually issued for only one year, after which you will need to renew the agreement with the bank.
  2. The overdraft amount. Initially, banks provide a small credit limit. However, you should check how often the bank reviews this amount and in which direction. Thus, if the approved overdraft seems too large, you can ask the lender to lower it.
  3. Fees or interest rates. Before applying for an overdraft, carefully study all the terms of its provision. This includes reviewing information on fees and interest rates, as well as checking whether there is a period during which you can use the money without paying interest.

How does an overdraft differ from a credit card?

At the very least, the difference between a debit card with an overdraft and a credit card lies in their purposes. A credit card is a more profitable financial tool. With its help, you can use bank funds and not only avoid paying interest for it, but sometimes also get profitable cashback for purchases.
At the same time, in the event of a delay on a credit card, the bank will charge a penalty for violating the terms of the agreement, as well as interest for using the money. In this case, all the benefits of the card will be lost, since the overpayment on it will significantly exceed the interest rate on a consumer loan.
Also, a feature of a credit card is that the annual maintenance fee and transaction alert fees are most likely to be charged even if you do not use the card.
As for an overdraft, the fee for its use is charged only if you lacked your own funds and used borrowed money. If you pay for purchases solely at the expense of your own limit, the bank does not charge a fee for the service.

Is it worth connecting an overdraft?

Only you can decide whether you should get a debit card with an overdraft. For example, if your salary is regularly delayed by a few days, you can connect this service. An overdraft will allow you to make it until payday without borrowing money from acquaintances or taking out a loan. However, you must be prepared for the fact that the debt on the card will be deducted after the very first deposit into the account. That is, this is a debt that cannot be postponed for better times.
At the same time, we do not recommend connecting an overdraft if you are planning a large purchase and want to partially pay for it using credit funds. In this case, you are better off getting a credit card. Its limit will be significantly higher, and you can repay the debt at any time based on your capabilities. In addition, credit cards provide a grace period during which you can use the money and not pay interest to the bank. If you use an overdraft, the bank will start charging a fee or interest from the very first day.
In addition, we do not recommend connecting an overdraft if you simply want a safety net but do not plan to use the service. It may happen that there is no money in your account, but the bank attempts to deduct the annual maintenance fee or additional services. In this case, you will incur an overdraft debt, and if it is not repaid, you will become a debtor. Information about this, of course, will be transferred to the Credit History Bureau and reflected in your credit history.

Answers to frequently asked questions

Finally, we will answer the most frequently asked questions on the topic that readers might have.

What is an overdraft, in simple terms?

Simply put, an overdraft is an additional credit limit on a debit card. This service is usually paid and revolving.

What is better to apply for: a loan or an overdraft?

Deciding whether to apply for a loan or an overdraft is up to you, as it depends primarily on your needs. If you need a small safety cushion in case your paycheck is delayed, you can get an overdraft because you can use it at any time—the limit is already approved, and you do not need to submit an application to the bank.
At the same time, if you want to make an expensive purchase and need a large sum, we recommend applying for a consumer loan.

How does an overdraft work?

A-enabled overdraft is activated automatically if you do not have enough of your own funds to pay for a purchase.

Can an enabled overdraft be disabled?

You can disable the service if you have fully repaid your debt to the bank. However, keep in mind that after disabling the overdraft, you will have to rely solely on your own savings on the debit card.
