More and more Russians are currently registering as sole proprietors. However, opening your own business and growing a company requires money. Novice business owners mostly turn to investors for help, but this takes a lot of time. There is a faster way to get money for business development: apply for a business loan at a bank or get a consumer microloan from a microfinance organization. We will explain whether a sole proprietor can take out a loan for business development, what to look for when choosing a microfinance organization, and what the pros and cons of microloans for sole proprietors are.

Can a sole proprietor take out a loan for business development?

A sole proprietor can take out a microloan for business development. However, you need to understand that this is not the same as a business loan. In the latter case, banks issue money specifically for business development and credit it to a settlement account.
Microfinance organizations, on the other hand, issue loans to a sole proprietor as an individual. That is, this is an ordinary microloan that can be spent on any purpose. You can spend it on growing your business, or on paying for equipment, training, vacations, and so on.
In the case of microloans, MFIs disburse money to a bank card, bank account, or in cash. Crediting via other methods is also possible, but these are the most popular.

How to choose an MFI to apply for a sole proprietor loan for business development?

Usually, when a sole proprietor chooses a microfinance organization to apply for a business development loan, they focus only on the maximum amount and the interest rate indicated in the advertisement.
We recommend taking several parameters into account:

  1. Loan amount. Here we recommend paying attention to both the minimum and maximum limits. You can far from always get the maximum available amount from a microfinance organization. A sole proprietor is likely to be approved for less than they request. To get a larger amount, they will need to provide collateral: a vehicle.
  2. Interest rate. Microfinance organizations usually indicate the minimum overpayment provided for by the contract in their advertisements. At the same time, the interest rate on microloans tends toward the maximum even for sole proprietors. Today, the highest loan overpayment can be 0.8% per day or 292% per annum, which is significantly higher than for a regular consumer loan. This must be taken into account when contacting an MFI.
  3. Review periods. Microcredit companies usually review applications, approve, and issue microloans quickly, within just a few hours. But in rare cases, when the lender needs to clarify information about the borrower, the whole procedure may take longer: 1-2 days.
  4. Stricter requirements for borrowers. Microcredit companies generally do not impose special requirements on their clients. As a rule, people with a bad credit history, high debt load, or no official salary can apply for a loan. However, a sole proprietor must meet stricter requirements: have Russian citizenship, permanent registration in Russia, a steady source of income, and a good credit history.
  5. Need to provide collateral. A large amount, starting from 200,000 RUB, can only be obtained against property collateral. And since microfinance organizations cannot accept real estate as collateral, borrowers will need to provide a vehicle.

Pros and cons of a sole proprietor microloan

Pros of a sole proprietor loan for business development:

  1. The opportunity to get money to expand business and finance new projects. A microcredit can help a sole proprietor launch new projects, expand operations, or improve production. This can help increase profits and grow the company.
  2. The opportunity to quickly get money for business development. Unlike bank loans for sole proprietors, you can apply for and receive a loan in just a few hours. Or even in 30-40 minutes if it is a small microloan of up to 100,000-200,000 RUB. This is convenient if you need money urgently.
  3. Flexible lending terms. Unlike a business development loan, you can apply for a microloan for a small amount, and you can repay the loan over a long period: from a couple of months to several years.
  4. Improving your credit history. If a sole proprietor treats their obligations responsibly and avoids payment defaults, their credit rating will be higher in the future, and they may be able to borrow from banks.

Such a microloan also has its disadvantages:

  1. High interest rate. Since an individual entrepreneur takes out a microloan as a regular individual, the interest rate for them will be appropriate. In many microfinance organizations, it reaches the maximum allowable 0.8% per day. When taking out a long-term loan, the overpayment may be lower.
  2. Risk of losing property. As a rule, in microcredit companies, a large loan can only be obtained against property as collateral, such as a vehicle. If the individual entrepreneur fails to fulfill their obligations to the creditor, they may lose their property.
  3. Small loan amount. In banks, you can get a large loan for business development, usually up to 5 million RUB. In microfinance organizations, the available amount is lower. In most MFOs, you can get up to 500 thousand RUB, and in rare cases up to 1 million RUB.
  4. Difficulties in processing. The process of obtaining a microloan can be complex and time-consuming, especially if any additional documents and compliance with certain conditions are required.

Before applying for a business development loan, we recommend assessing your financial capabilities and risks. It is also a good idea to consult with a financial advisor and a lawyer to avoid potential problems in the future.
